Our minds operate using two distinct systems: System 1 and System 2. System 1 is fast, intuitive, and operates automatically. Our minds are governed by two distinct systems, each with its own unique characteristics and functions.

System 1: This system operates automatically and quickly, with little or no effort and no sense of voluntary control. It's responsible for our gut feelings, intuitions, and quick reactions. Examples of System 1 in action include recognizing faces, detecting emotions in voices, and understanding simple sentences.

System 2: This system is slower and more deliberate, requiring attention and effort. It's responsible for complex calculations, reasoning, and decision-making. Examples of System 2 in action include solving math problems, comparing products, and parking in a tight space.

For almost 300 years, economists have relied on the work of Daniel Bernoulli to explain how people make decisions. Bernoulli assumed that people are rational and always seek to maximise their wealth. He believed that the more money a person has, the happier they are. However, this view is demonstrably false.

Kahneman's work with Amos Tversky showed that human choices systematically violate the axioms of rational choice in several ways.

People don't think in terms of total wealth: They think in terms of gains and losses, relative to a reference point, usually the status quo.

Loss aversion: People are more sensitive to losses than to gains of the same magnitude. They dislike the idea of losing $100 more than they like the idea of winning $100.

Diminishing sensitivity: People are less sensitive to changes at high levels than to changes at low levels. The difference between $100 and $200 seems larger than the difference between $1,100 and $1,200

Framing effects: How a decision is framed or described influences people’s choices, even if the underlying options are the same. For example, people are more likely to choose a surgery if the outcome is described as having a 90% survival rate than a 10% mortality rate, though both are the same

How Human Choices Deviate From Rationality

Bernoulli’s theory assumes that the utility of one's wealth determines their happiness. If two people have the same amount of wealth, they should have the same level of happiness. However, this isn't the case. For instance, consider two people; Jack and Jill. Jack's wealth recently increased from 1 million to 5 million, whilst Jill's wealth decreased from 9 million to 5 million. Though they now both have 5 million, Jack will be much happier than Jill, due to the recent change in their wealth.

Here we see a key concept: the reference point. Just as the same grey patch can seem light or dark depending on its background, the utility of wealth depends on the reference point, the starting point from which it is compared

Losses Loom Larger than Gains

In another example of Bernoulli's oversight, consider Anthony and Betty. Anthony currently has a wealth of 1 million, Betty has 4 million. Both are offered a choice between a gamble and a sure thing. The gamble has equal chances to end up with 1 million or 4 million. The sure thing is to have 2 million for certain. Bernoulli's theory would say that Anthony and Betty face the same choice. However, we know that Anthony will be pleased with the sure thing since his wealth has doubled, but Betty will be upset with the sure thing since her wealth has halved.

This again shows the importance of a reference point. Anthony evaluates the outcomes as gains, whilst Betty evaluates them as losses, so they make different choices.

Prospect theory provides a new way to understand decision making under risk. Unlike utility theory, prospect theory is descriptive, not prescriptive, so it describes how people actually make decisions rather than how they should. Prospect theory argues that:

This is known as the endowment effect, and it is a consequence of loss aversion. The endowment effect can lead to irrational behaviour, such as refusing to sell a house for less than we paid for it, even if the market value has gone down, or holding on to stocks that are losing money, just to avoid the pain of selling them at a loss.

In the case of the poor, all choices are effectively losses. Spending money on one good means forgoing another good that could have been purchased instead. For them, costs are losses, so the endowment effect is not expected.
